FINRA’s advertising rules (Rule 2210) require retention of communications and that they not be misleading regardless of who/what created them. If an advisor uses a chatbot to send messages to clients, those need to be archived. Also, if AI is used in trading, how do you audit the decision? Firms need to document model methodologies and any overrides or issues as part of their books and records.
Transparency and explainability ties in – regulators (and clients) are starting to demand some level of explainability for AI-driven decisions. The EU AI Act will mandate transparency for high-risk AI, and even in the US, selling an AI-advised product likely entails explaining how it works at least in broad terms.
Ethically, asset managers must consider investor protection. GenAI can produce extremely convincing output that may be wrong. If a client gets an AI-generated report, the firm has an ethical duty to ensure it’s accurate so the client isn’t misled. There’s also data privacy: using client data in AI tools must comply with privacy laws. Feeding personal data into a third-party AI service could violate GDPR or other regulations if not done carefully. FINRA’s notice reminded firms to consider data privacy and security when using GenAI
Also, intellectual property concerns: using AI to generate content might inadvertently plagiarize existing works, or if they feed copyrighted text in without permission, that’s an IP risk.
Finally, governance: regulators expect firms to have governance around AI (model risk management frameworks akin to what banks use for credit models). Firms may also restrict the use of public AI tools – we saw Capital Group telling advisors only use firm-approved AI, don’t input PII– to avoid inadvertent breaches or data leaks. Ethical AI principles (like fairness, accountability, transparency) are being codified into internal policies as well.
Hallucination and Accuracy Risks of GenAI
Generative AI models (like GPT-4, etc.) have a well-known flaw: they can “hallucinate”, meaning they may produce plausible-sounding but incorrect or entirely fabricated information. In an investment context, this is perilous. If a GenAI tool is asked, “Summarize the outlook for company X’s earnings,” and it hallucinates a fake statistic or mis-states facts (e.g., citing revenues that it made up), an analyst or client relying on that could be misled. Hallucinations occur because these models predict likely combinations of words without a fact-check against an external truth source.
In asset management, decisions based on false information can cause financial loss or compliance breaches. Imagine a GenAI chatbot telling a client, “Yes, Fund Y has no fees,” when in reality it does – because the model guessed wrong. Or an internal research summary that attributes a quote to a CEO who never said it. If an investment team doesn’t catch that and acts on it, the error propagates.
The risk is heightened because finance often requires precision and trust. Even small errors can erode credibility. Generative models might also misinterpret numerical data (because they aren’t calculators unless augmented). For example, early versions would do math incorrectly or mix up percent and percentage points, etc.

Content filtering, as mentioned, is one: BlackRock ensures Copilot will refuse to answer or will flag if a question is outside its knowledge bounds. Some solutions have the GenAI provide source links so the user can verify (like how our chatbot system does with citations). Also, many financial GenAI apps use a hybrid approach: retrieval augmented generation (RAG), where the AI first fetches relevant documents from a trusted database (research reports, filings) and then summarizes or answers based strictly on that. This grounds the model in factual info and reduces fabrication. For instance, State Street’s research chatbot presumably pulls from their official research repository, minimizing risk of just “making something up” beyond that.
User training is another mitigation: Advisors and analysts are warned never to use AI output blindly. Capital Group’s guidance explicitly states “never distribute AI content directly” without human editing. If an AI told a client a wrong fact and they traded on it, the firm could be on the hook as if a human rep misspoke.
In conclusion, dealing with hallucinations means treating GenAI outputs as drafts or assistance, not truth. Over time, solutions combining GenAI with robust verification (perhaps integrating with live data and calculation engines) will improve reliability. But asset managers must currently use GenAI with caution and double-check critical information through traditional means.
Other Risks
Beyond the big four asked about, a few other risks to mention briefly:
Model risk – the risk a model is wrong or fails unexpectedly (like many banks’ model risk frameworks now extend to AI).
Cybersecurity – AI systems could be targeted for hacking (imagine tampering with an AI’s training data to manipulate its outputs). Also, concentration risk – if many managers rely on the same AI platform or model (say a popular vendor), a flaw in it could impact many simultaneously.
Legal liability – unclear who is liable if AI advice goes wrong; likely the firm is, but if third-party AI was used, there may be contractual fights.
And importantly, talent and cultural risk – over-reliance on AI might erode fundamental skills among analysts (if they stop learning to read financials because the AI does it, they might lose intuition). Michael Franklin’s quote in the advisor article hinted at this: if junior advisors skip note-taking entirely using AI, “those muscles can get weak”. So firms must ensure AI is a tool, not a crutch that diminishes professional development.
Regulatory Frameworks for AI in Asset Management
The rapid adoption of AI in finance has prompted regulators worldwide to react with new guidelines, proposed rules, and frameworks to govern its use. In July 2023, the SEC proposed new rules specifically addressing “Conflicts of Interest Associated with the Use of Predictive Data Analytics (PDA) and AI” by broker-dealers and investment advisers. This proposal (often referred to as the “AI conflict rule”) would require firms to identify any use of AI (or similar analytics) in investor interactions that could put the firm’s interest ahead of the client’s, and then eliminate or neutralize that conflicts. In essence, if an AI algorithm is recommending products, the firm must ensure the algorithm isn’t biased towards higher revenue products or actions beneficial to the firm at the cost of the investor. SEC Chair Gary Gensler noted that while AI can provide efficiencies and greater access, it also “raises possibilities that conflicts may arise” if firms optimize for themselves over investors. He stressed that regardless of technology, firms have an obligation not to put their interests ahead of clients. If adopted, this rule would force asset managers and advisors using AI-driven recommendations to implement robust conflict checks and possibly alter algorithms to prioritize client outcomes (or at least prove that they do).
The SEC’s stance means that, for example, if an robo-advisor uses AI to personalize portfolios, it cannot be designed to upsell the firm’s proprietary funds unless that aligns with client interest. Firms might have to document how they’ve tested an AI for conflict (e.g., by seeing if it recommends higher fee funds more often and correcting that). The SEC also emphasizes disclosure – they want investors to be aware when AI is being used in advice. Though not a formal rule yet, we can expect the SEC will hold firms accountable under existing anti-fraud and fiduciary rules if an AI tool does something that disadvantages clients.
On the investment management side (e.g., mutual fund managers using AI in trading), the SEC’s existing rules on model governance (for risk models, etc.) implicitly extend to AI. Fund boards, for instance, might start asking managers to explain how they use AI and what controls are in place. The SEC’s Division of Examinations 2023 priorities included reviewing firms’ use of emerging tech like AI for compliance with duty of care, etc., hinting they will scrutinize this in exams.
FINRA, the self-regulatory body for broker-dealers (including those selling funds or providing advice), has also provided guidance. In June 2024, FINRA issued Regulatory Notice 24-09 titled “FINRA Reminds Members of Obligations When Using GenAI and LLMs.”. This notice doesn’t introduce new rules but underscores that existing rules are tech-neutral – whether a human or AI is doing something, rules like supervision, communications, anti-fraud, etc., all still apply. FINRA explicitly pointed out that GenAI tools offer opportunities for better service and efficiency, “but member firms should be mindful of potential implications for their regulatory obligations.”. They highlight areas of concern such as accuracy, data privacy, intellectual property, bias, and cybersecurity with AI. FINRA expects firms to supervise the use of AI tools: for example, if representatives use ChatGPT to draft social media posts, those posts must still be approved under Rule 2210 and be fair and balanced. If a firm deploys an AI for surveilling communications, that doesn’t relieve them of ensuring the surveillance is effective and meets supervision rules.
FINRA’s notice also encourages firms to develop internal guidelines (which Capital Group and others have done, as we saw with their advisor disclosures) about firm-approved AI tech, data handling, human oversight, and compliance of AI outputs. FINRA even updated its advertising FAQs in 2023 to clarify that if AI generates a communication, the firm is responsible for it and it must comply just like any other ad free writings.
In another angle, FINRA launched a consultation (Reg Notice 25-07) in 2025 asking for comment on how its rules could evolve for modern tech. This indicates they might consider new rules or rule changes to accommodate AI in the future, perhaps providing more specific guardrails.
